Since early 2023, the S&P 500 has surged over 50%, adding to a remarkable 150% rally from the pandemic low in March 2020. While this rally has propelled investment portfolios and set record highs, it has also made the market more expensive a crucial factor for long-term investors.


Currently, the S&P 500 trades at over 21 times its forward earnings estimates, a level seen primarily during the late-1990s tech boom and the post-COVID recovery when interest rates were near zero. But why does this matter?

Market valuations have little impact on short-term returns, but they play a major role in long-term performance.

  • Figure 1 demonstrates that the S&P 500’s starting valuation has a low correlation with short-term returns but becomes a significant factor over longer periods.

  • As holding periods extend to 10 years, the relationship between valuations and returns strengthens, with valuations explaining up to 80% of return variability.


What Today’s Valuations Mean for the Next Decade

  • Figure 2 illustrates that higher starting valuations generally lead to lower future returns.

  • The current normalized P/E ratio of 37 suggests subdued returns over the next decade, making portfolio diversification more important than ever.
